Are free markets able to absorb the size, wealth, and power of hedge funds?

As a society we are currently trying to maintain our capitalist economic structure amid a collapse of its leading institutions of credit. My reading of these financial conditions suggests we should use the collapse of investment banks and the emergence of the Paulson Plan to, among other things, develop an answer to the following questions:

Are hedge funds compatible with free markets? Are the latter able to absorb the former? What do hedge funds and short-selling mean for the sustainability of American capitalism?
